How would you correct the following sentence?

He returned to this town after five years ago.

    1) He returned to this town after five years.(Later in time)

    2) He returned to this town five years ago. (Before the present; earlier)

    Both are correct.

    EITHER 'after' or 'ago' has to go. Having both in there is not that good.

    Which one remains will depend on the context:

    He could have returned to this town 5 years after an event such as the end of WWII. In that case he returned in 1950.

    Or he could have returned 5 years ago, or before now (2104), which means that he returned in 2009.

    The other sense which might be supported should be written he returned to this town in the last 5 years.

    The 'ago' has to a go.

    He returned to this town after five years.

    (Alternatively: He returned to this town after leaving five years ago).

    Depends on the context. It might well be perfectly okay.
