Hopefully you have reported your passport as lost to the UK Passport Office, it is a legal requirement that you do this.
You do need a passport to travel around Europe. While you might be in the Schengen Zone, which has no border crossings, you are required to carry valid ID at all times. And authorities can ask you for ID at any time. Continental Europeans have ID cards, but UK citizens do not so their passports are used as ID.

You don't need any passport to travel in the Schengen area only to return to the UK.
You may need some ID for transport security but that depends on the individual carriers, check with them.
You should report your lost passport to the passport agency to stop it being used by criminals.

Get a new passport.
Brits do not have EU recognised ID cards or DNI as they call it in Spain.
I use my driving license as ID in Spain.

Get in touch with the British Embsay in Spain and ask their advice they will probably contact the UK passport office and re issue one but there will be a charge.
